Avoid pitfalls with generation-skipping and dynasty trusts

For wealthy families looking to reduce potential estate taxes or protect assets for future generations, irrevocable “dynasty” or “generation-skipping” trusts can be valuable tools.

However, creating and managing these trusts requires extensive intergenerational communication and flexible drafting to account for potential changes in state or federal tax laws. Dawn Jinsky, a certified financial planner and certified public accountant at Plante Moran Wealth Management in Southfield, Michigan, emphasizes the importance of staying informed and adaptable when utilizing these estate planning strategies.

The current federal gift and estate tax exemption is set at $15 million with inflation adjustments in the future. This allows wealthy families to transfer assets into these trusts, potentially shielding them from high tax rates and protecting them from unforeseen circumstances such as divorce, lawsuits, or irresponsible spending habits of heirs.

“There may be a need to act quickly in the future, depending on legislative changes,” Jinsky explains. “It’s best to take advantage of the full $15 million exemption before any potential shifts in tax laws.”

Managing the caveats and avoiding family conflict

Both generation-skipping trusts and dynasty entities come with complexities that require careful consideration. According to “The Attorney’s Guide to Dynasty Trusts,” these structures are powerful tools in estate planning when used correctly, but can lead to unintended consequences if not properly managed.

Jinsky highlights the importance of open communication within families when establishing these trusts. Discussing the reasons behind the trust creation can help prevent conflicts and misunderstandings among family members.

“Transparency and communication are key in avoiding resentment or confusion about the estate plan,” Jinsky advises. “Having these difficult conversations early on can make a significant difference.”

Planning for the distant future

While dynasty and generation-skipping trusts offer tax benefits and asset protection, they also come with administrative costs and complexities. Families should assess whether the benefits outweigh the associated expenses, especially if they are below the exemption level.

For dynasty trusts, long-term planning is essential as changes in financial institutions and tax laws can impact the trust’s effectiveness over multiple generations. Flexibility in trust drafting allows trustees to adapt to future changes and ensure the trust remains relevant and beneficial for heirs.

“It’s important to consider how future generations will manage the trust and navigate potential tax implications,” Jinsky points out. “Building flexibility into the trust structure is key to its long-term success.”
